Best City/area to live in Mexico.

Big city would suggest: Guadalajara, Puebla.

Smaller city: Morelia, Veracruz, Oaxaca.

Depends what you want, you might find a more authentic city to be one with lots of old buildings (but more tourists), or you might find a more authentic city to be one with fewer tourists. Tourism is big in Meixco, but you have a big country and hundreds of cities to choose from.

I would second the recommendation of Guadalajara, based on my visits there. It has the best of both worlds. Very modern and very Mexican.

Guanajuato is cheap and excellent, a couple of well-known people who wrote about their Mexican travel experiences settled there. I do like Guadalajara, which is a lot bigger.
